Stage 1 and Stage 2 refers to performance modifications. There really isn't a fixed definition. Typically a stage one would be free flowing pipes and improved air intake with appropriate rejetting or maping. Stage 2 would be more radical - possible cams and other mods. Check the link above for some good information on th subject.
I'm a bit of a newbie myself, so I'm sure someone will correct me on this, but a Stage 1 upgrade is generally when you change out the stock mufflers for non-choked-down mufllers (for instance Screamin' Eagle IIs), change out the air breather for one with a more generous input (more air out requires more air in), and finally rejetting and/or adjusting the carburator (or EFI code adjustment) to make the fuel mixture leaner.
