I've read the directions and installed, and there is about 1/8 inch gap all the way around the headlight on the inside. There is nothing in the directions that say what to do. Is there a spacer that people are using or making to solve this issue? Anyone have idea what to do to fix this problem?

INSTALLATION
1. Loosen original equipment trim ring screw.
NOTE
If the original equipment trim ring screw is not loosened, the
accessory trim ring will not fit properly.
2. Slip new trim ring over original equipment trim ring. The
lip on the back of the accessory ring should slip between
headlamp housing and original equipment trim ring.
NOTE
See Figure 1. Screw and nut may need to be removed to allow
trim ring to slip over original equipment trim ring. Position
mounting screw of accessory trim ring at bottom of headlamp.

The gap you are worried about is a product of headlight adjustment..The headlight wouldn't work very well pointed straight out and level forward. The ring wouldn't look good if it was all cockeyed to meet the light.
You can't see it when riding and no one else cares if there is a gap. If you got the gap at the bottom closed you are better off than most!!
You can put some washers behind the retaining ring that holds the headlight to bring it out. You are probable hitting the fairing, right? Like onedn says you will need need to play with the adjusment to keep the headlight pointing correctly.
I followed the directions, kept the original ring screw loose until it was almost closed, kept loosening the Trim ring screw, squeezing the ring and tightening and squeezing. Took patience and got it all the way closed.
If the gap you are talking about is on the right side in this picture, that is from the headlight aiming and is the adjustment of the Lens. Did not touch those screws.
